Profit is the surplus of revenue over expenditure and every company runs on their profit for its survival. The profit is determined after evaluating and deducing the goods selling cost from the revenue. Profit is classified into Net profit and Gross profit. The gross profit formula also known as gross margin is the overall revenue minus the cost of things sold. It is the total profit of a company before all tax payments as well as interests.

Profit is the excess of revenue over expenditure. Profit is classified into Net profit and Gross profit. Subtract the total revenue from the cost of goods sold to get the gross profit. Indirect expenses or incomes do not fall under the gross profit (Gross margin). Only the trading activities of a company are considered for gross profit calculation.

For households/ individuals, the gross profit is the sum of wages, interest payments, rents, profits or other earnings. It is the total amount that we receive before the deductions and other payment of taxes. Hence, gross profit can be identified as the exact opposite of net income or net profit. However, gross profit cannot be deemed a fail-safe method of calculating net efficiency.

Standardized income statements prepared by financial data services may have a different summation of gross profit. These statements display gross profits separately, but this system is only available for public companies. It would be much more beneficial to investors reviewing private companies' income to familiarize themselves with the cost and expense items on a non-standardized balance sheet, so that they may be more used to understanding gross profit calculations.

Gross profit can be calculated using the gross profit equation. 

Gross profit = revenue - cost of goods sold

Here, the profit or revenue is the amount a company gets after selling the products over a specific time. The total amount before any deductions and payment of taxes are taken here. On the other hand, the Cost of Goods Sold (COGS) includes direct costs which are associated with production, not including the costs of administration and marketing. It takes into account depreciation, labor cost, factory overheads and costs of material and storage.

Gross profit can be used to calculate another metric, the gross profit margin. This can be used to calculate the overall efficiency of the company and it is expressed as a percentage value whereas gross profit is expressed as currency. These represent different things as the gross profit may be on the rise while the gross profit margin may indicate a fall in business. The formula for gross profit margin is as follows:

Gross margin = revenue - cost of goods sold/ revenue


Things to Remember

  • Gross profit is the profit or amount that a company makes after deducing the selling and receiving cost. It is the amount of total revenue minus the cost of goods sold.
  • The gross profit can be calculated with the help of the gross profit equation. Gross profit ratio = gross profit/ net sales. 
  • Another metric namely gross profit margin can be calculated using gross profit. Gross profit is the currency value while the gross profit margin is the percentage. 
  • Gross profit margin is used to compare the company’s production efficiently over time.

Sample Questions

Question: Based on the following data, compute the gross profit ratio and gross profit percentage of a trading company. (3 marks)

Ans. Gross sales: 1, 00, 000

Sales returns: 10, 000

Cost of goods sold: 18, 000 

Ans: Net sales = gross sales - sales returns

Thus 1, 00, 00 - 10, 000 = 90, 000

Gross profit = net sales - cost of goods sold

= 90, 000 - 18, 000 = 72, 000

Gross profit ratio/ gross margin ratio = gross profit/ net sales

= 90, 000/ 72, 000 = 0.8

Gross profit percentage = gross profit/ net sales x 100

= 0.8 x 100 = 8%

Ques: What is the formula to calculate the gross profit? (2 marks)

Ans: The formula or equation to calculate the gross profit of a company is as follows:

Gross profit = revenue - cost of goods sold

Where, revenue = sales - sales return

Cost of goods sold = (opening stock - closing stock) + (Purchase - purchase returns) + direct expenses + direct labor 

Question: The cost of a car is 5, 00, 000. The holder sells it for 6, 00, 000. Calculate the amount of gross profit? (2 marks)

Ans: The gross profit = revenue - cost of goods sold

Revenue = 6, 00, 000

Cost of goods sold = 5, 00, 000

= 6, 00, 000 - 5, 00, 000

= 1, 00, 000

Ques: Find the gross profit, if the cost of raw materials is 10, 000, cost of labor is 2000, and the sales are 15, 000 (2 marks)

Ans: Total sales = 15, 000

Cost of goods sold = raw material (10, 000)+ cost of labor (2000)

The gross profit = total sales - cost of goods sold

= 15, 000- 12, 000 = 3000

Ques: Find the gross profit percentage, if the gross profit is 50, 000 and the total revenue is 60, 000 (2 marks)

Ans: Gross profit = 50, 000

Total sales/ revenue = 60, 000

Gross profit percentage = gross profit/ total revenue x 100

= 50, 000/ 60, 000 x 100 = 83.33%

Ques: A person buys a car at $60, 000. Find the gross profit, if he sells it for $65, 000 (3 marks)

Ans: Revenue = $65, 000

Cost of goods sold = $60, 000

Use the gross profit formula:

Gross profit = revenue - cost of goods sold

= 65, 000 - 60, 000

The gross profit of the seller is $5000

Question: The cost of a bike is $1000. An additional labor cost added which is $200. Find the gross profit if the bike is sold at $1, 600 (3 marks)

Ans: The given revenue is $1000

Cost of goods sold = 1000+200 = $1, 200

Use the gross profit formula: 

Gross profit = revenue - cost of goods sold

= 1, 600 - 1, 200 = 400

So the gross profit is $400

Ques: A person purchased a house at $2, 360, 000 and sold it for $2, 125, 000. Find the gross profit of the house (3 marks)

Ans: The given revenue = $2,360,000

Cost of goods sold = $2,125,000

Using the gross profit formula:

Gross profit = revenue - cost of goods sold 

= 2,360,000 - 2,125,000

= 2,35,000

The gross profit of the house is $2,35,000

Ans: The main difference between gross profit and net profit is the deduction of taxes and other deductions. The amount before doing taxes and other deductions is called gross profit. The remaining amount of gross profit or the actual income of the company is called net profit. 

Ques: Differentiate gross profit ratio and gross profit margin? (2 marks)

Ans: The gross profit and net sales ratio is called gross profit ratio. The gross profit percentage is the gross profit ratio in the form of percentage.
